Service Pricing: Costs, Capacity and Achieved Margin

A price needs to cover the agreed work and support the business. Cost information gives a starting point, while scope, risk and market positioning inform the final decision.

Define your cost model

Separate direct project expenses from overhead. Include labor, subcontractors, travel, materials and specific licenses where relevant. Document how shared costs are allocated.

Do not count overhead both in the hourly cost and again as a full project charge. Consistent definitions make estimates comparable.

Use billable capacity carefully

Estimate the hours realistically available for paid delivery after leave, internal work, training and sales activity. Use your own history rather than a universal utilization rate.

For a cost-based hourly model, divide the allocated period costs by the relevant productive hours. The result is an input to pricing, not a guaranteed market price.

Keep markup, margin and tax treatment distinct

Markup measures an increase on cost; margin measures the difference relative to selling price. Decide which result you are targeting and use the correct denominator.

Where several deductions are genuinely proportional to the same selling-price base, a pricing model may account for them together. Taxes often use different bases or operate as pass-through amounts: confirm local treatment with an accountant instead of copying a universal formula.

Review the impact of a discount

A discount reduces revenue while many delivery costs remain unchanged. Recalculate the expected contribution before approving it.

Avoid cutting price without clarifying scope. An agreed smaller deliverable can be more sustainable than promising the same work at an unreviewed discount.

Compare estimates with delivery

  1. 1Record the scope and pricing assumptions.
  2. 2Track the relevant actual effort and expenses.
  3. 3Compare the achieved result with the estimate.
  4. 4Investigate rework and unapproved additional work.
  5. 5Update future estimates without rewriting agreed past quotations.

Summary

Service pricing needs consistent costs, realistic capacity and a review of the achieved result.

  • Avoid double-counting costs
  • Use actual capacity
  • Confirm local tax treatment
  • Recalculate discounts

Frequently asked questions

Is markup less valid than margin?

No. They use different bases; either can inform a price when clearly defined.

Can one tax rate apply to every service?

No. Rates, bases and obligations vary by location and activity. Obtain qualified guidance.

Does a cost-based price guarantee profit?

No. Actual effort, sales volume, overhead and commercial conditions still matter.

Why review delivered projects?

Actual effort and expenses reveal estimation gaps and help improve future pricing.
